My initial thoughts

Cheap inferior pads loose their material as it is not always bonded properly to the back plate. Do you know what make the pads were?

They should have noticed the problem during inspection, it's not rocket science checking brake pads and should have been the first thing to inspect.

It could make the pedal feel soft if some of the material was jammed, but I would have thought it more likely to have made a heck of a noise as the backing plate rubbed against the disc. Are the discs damaged?

I didn't hear any noises, and I'm pretty sure I would have.
They say the discs are OK.
Strange that no warnings came up...

Edit: I don't know what brand the pads are but they're not Audi OEM.

I'm surprised it wasn't making a horrible noise.

The wear indicator is in the outboard pad if it has them and / or they've not been wired to ground.

The pads don't look very big from my online rummagings; how many are there in total at the front - 2 each side or 4? (not Brembo's)

There is 8 of them in total, 4 each side for 1998 S8. But there are 2 variations with and without balance weights. I have fitted ones without weights to friends 1997 3.7 FWD in place of ones with weights without ill effects. I think weights have been introduced later to reduce vibration and noise.

That makes sense.
So, if I've lost one inner pad each side I'd still get a "reasonable" amount of braking. I certainly couldn't get ABS to kick in, but I could slow down reasonably well with a heavy foot.

Any thoughts on what this would feel like at the pedal - is the master cylinder fault likely to be a mis-diagnosis?

It would feel crap at the pedal, and you'll find most of the braking would probably be coming from the rear.

Depends who makes it and whether they have a UK base - I'd be looking for someone who specialises on re-furbing for the classic market and covers the manufacturer for Audi ones.

Personally I think they've gone for the expensive option after a quick visual check without removing any of the friction components first on a 'what else can it be if it's all there' basis.

If they won't play ball on the mis-diagnosis front I'd want them to walk me straight to the car and hand over the 'faulty' master cylinder.
